Check out the photoshop section, then check on the displace tutorial by steve.

Read the entire thing, all 11 pages, you will learn how to do the flag and so much more.

It depends on what kind of effect you're looking for.

Warjournal was right on the money with the displacement thing. It's a very powerful tool.

However, if you look at a waving flag, like in car racing, it's pretty straight when it's being waved except for the the edge. There isn't much going on.

However, here is a pic of the usual flag waving image (it's about 30k .jpg):

It was done with a super simple displacement and some cosmetic touch ups.

If you opt for Displace, using the DMap for Lighting Effects is a good idea. You can even use Clouds/Difference Clouds somewhere for a more (or slightly) crinkly effect. Shading by hand, either entirely or just touch-ups, is also an option.

Smudge tool can work wonders, too.
